I am trying to setup a portfolio category page with 2 or 3 categories per line such as http://demo.theme.co/agency/case-studies/, however the settings do not seem to be responding and I am only able to create a single category per line, more like a post.

You could try testing for a plugin conflict first. You can do this by deactivating all third party plugins, and seeing if the problem remains. If it’s fixed, you’ll know a plugin caused the problem, and you can narrow down which one by reactivating them one at a time.

It seems that you do have permalink conflict. On frontend portfolio page is displaying as an archive and not portfolio homepage. Please go to X > Launch > Options > Portfolio >CUSTOM URL SLUG > Update current slug from products- to product-item. Then go to Settings > Permalinks after that and just resave the settings. Check again. As you can see, when we view portfolio item the URL is : http://umbrellarepublic.com.au/products/electric-patio-heaters/. The products on that URL should be product item or anything singular that is different from your any other existing pages, post or archive slug. The slug is required on the custom post type like portfolio.

Is there a way to change the drop down from ‘filter by category’ to filter by product type’ ?

Yes, it is possible. Please kindly do the same steps needed to translate the theme as follows:
Just instead of translating the Filter By Category to another language, change it to the wording that you like.
You can do the same to virtually any option of the theme in the front end which is auto generated.
